virtual server service set to logon using 'Network Service' and that does not have full access to the path of the Virtual Hard Drive.

change permissions or logon the service using local system account

You should not change the logon security settings of any Virtual Server
service.
When you start a VM, it runs in your security context.
Check the vhd file for attributes (not read-only) and ACL's pointing to your
credential or group membership.
